On <strong>March 12<\/strong>, the <strong>House of Representatives<\/strong> voted to nullify the rule, which required <strong>DeFi protocols to report gross proceeds from crypto sales and provide taxpayer information<\/strong> to the <strong>Internal Revenue Service (IRS)<\/strong>.<\/p>\n\n\n\n<p>Originally issued in <strong>December 2024<\/strong>, the rule was scheduled to take effect in <strong>2027<\/strong>. However, industry advocates argued that the IRS <strong>lacked the authority<\/strong> to impose such requirements on <strong>decentralized platforms<\/strong>.<\/p>\n\n\n\n<p>With the <strong>White House signaling support<\/strong>, <strong>President Donald Trump is expected to sign the bill<\/strong> into law, cementing the rollback. While this is a win for <strong>DeFi privacy advocates<\/strong>, concerns remain about <strong>how lawmakers will regulate the sector moving forward<\/strong>.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>Privacy Concerns Over IRS DeFi Rule<\/strong><\/h3>\n\n\n\n<p>The <strong>crypto industry<\/strong> welcomed the <strong>House vote<\/strong>, with experts emphasizing the need to protect <strong>user privacy<\/strong>.<\/p>\n\n\n\n<p><strong>Marta Belcher, president of the Filecoin Foundation<\/strong>, stressed that preventing the rule from taking effect is crucial for maintaining <strong>financial anonymity<\/strong>:<\/p>\n\n\n\n<p>\u201cIt is critical to protect people\u2019s ability to transact directly with each other via open-source code (like smart contracts and decentralized exchanges) while remaining anonymous, in the same way that people can transact directly with each other using cash.\u201d<\/p>\n\n\n\n<p>Privacy was a key issue in <strong>industry objections<\/strong> to the rule. Critics argued that it was <strong>not practical for DeFi platforms<\/strong>, as they would be required to track <strong>all user transactions<\/strong>\u2014including those of <strong>non-U.S. persons<\/strong>.<\/p>\n\n\n\n<p><strong>Bill Hughes, senior counsel at Consensys<\/strong>, warned that the rule would have forced <strong>DeFi front-end providers<\/strong> to track and report on user activity across <strong>every digital asset, including NFTs and stablecoins<\/strong>.<\/p>\n\n\n\n<p>The <strong>Blockchain Association<\/strong>, a leading <strong>crypto advocacy group<\/strong>, called the rule <strong>\u201can infringement on privacy rights\u201d<\/strong> that would have forced DeFi innovation <strong>offshore<\/strong>.<\/p>\n\n\n\n<p>However, the <strong>lack of established privacy frameworks<\/strong> remains a challenge.<\/p>\n\n\n\n<p><strong>Vivek Raman, CEO of Etherealize<\/strong>, emphasized the need for <strong>clear blockchain-based privacy guidelines<\/strong> while maintaining compliance with <strong>Know Your Customer (KYC) and Anti-Money Laundering (AML) regulations<\/strong>:<\/p>\n\n\n\n<p>\u201cThere needs to be clear frameworks for blockchain-based privacy while maintaining KYC\/AML requirements. Some transactions and customer data will need to remain private, and we need guidance on what privacy can look like.\u201d<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>Can DeFi Be Regulated?<\/strong><\/h3>\n\n\n\n<p>The question of <strong>how to regulate DeFi<\/strong> remains unresolved. The <strong>crypto space<\/strong> has long grappled with the <strong>balance between user privacy and regulatory compliance<\/strong>.<\/p>\n\n\n\n<p>A fundamental challenge lies in <strong>DeFi\u2019s decentralized nature<\/strong>. Unlike centralized exchanges, DeFi platforms are often <strong>not controlled by a single entity<\/strong>, making it difficult for governments to enforce traditional financial regulations.<\/p>\n\n\n\n<p><strong>Raman pointed out that DeFi protocols cannot easily comply with broker-dealer responsibilities:<\/strong><\/p>\n\n\n\n<p>\u201cIt\u2019s hard for a decentralized protocol that is controlled by nobody to issue 1099s or fulfill broker-dealer responsibilities! Companies can certainly be [broker-dealers], but software has not been designed for [broker-dealer] rules.\u201d<\/p>\n\n\n\n<p>Still, some DeFi developers have worked <strong>proactively with regulators<\/strong>. For example, after the <strong>$285 million KuCoin hack<\/strong>, certain <strong>DeFi protocols froze stolen funds<\/strong>, demonstrating the industry\u2019s willingness to <strong>engage in security measures<\/strong>.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>The Future of DeFi Regulation<\/strong><\/h3>\n\n\n\n<p>Regulators may attempt to <strong>apply pressure to key access points<\/strong> in the DeFi ecosystem, such as <strong>front-end developers, liquidity providers, or hosting services<\/strong>. <strong>Adam Cochran, partner at Cinneamhain Ventures<\/strong>, noted that <strong>every DeFi protocol has regulatory pressure points<\/strong>, even if they lack a central authority.<\/p>\n\n\n\n<p>While the repeal of the IRS broker rule is a victory for <strong>DeFi privacy<\/strong>, the industry must now navigate an uncertain regulatory landscape.
